How the Fed Misread the Red Flags – And the Rest will Pay the Bill

US inflation and aggressive rate hikes are pushing the West into recession territory, while collateral damage is derailing development elsewhere, including Southeast Asia and the Philippines. The worst is still ahead.

Last week, it was all over the headlines: “Philippine peso plunges to P58.49 against US dollar.” Like several times before, the peso dived following the rate hike by the US Federal Reserve.

The Philippine currency has depreciated 15% from last year, while weakening from P49 to barely P59 today.

As the rate gap between the US and Southeast Asia is set to diverge further, regional currencies will face continued greenback headwinds, with the Philippine peso vulnerable to the surge in US yields. Hence, the recent rate hikes in the Philippines, Indonesia, and Vietnam.

Thanks to the Fed’s complacency, the rest of the world is paying much of the bill. And it will prove costly.

The discontents of complacency

Red lights have been blinking since summer 2021, when the Fed misread the US market signals. To make things worse, similar mistakes recurred elsewhere, including Southeast Asia and the Philippines.

In June 2021, Bangko Sentral ng Pilipinas (BSP) then-governor Benjamin E. Diokno stated that Fed rate hike was not a threat to the Philippines. In a BusinessWorld interview, he projected that “the Fed rate hikes are seven quarters away,” adding that “Fed rate hike in 2023 is less of a threat to the Philippine economy compared to other developing and emerging economies.”

Having traded around P47 level, the peso closed around P48.70 at the time. In that context, the calm seemed reasonable in Manila, as it did in much of Southeast Asia.

However, the rate hikes would prove earlier, faster and far more aggressive than most observers anticipated. Furthermore, the idea that US rate hikes, particularly when they are aggressive, wouldn’t have adverse international repercussions is flawed.

From early 2020 to early 2021, the Fed funds rate had been at 0.25%. By the summer, it climbed to 0.5%. But as inflation continued to soar, the Fed accelerated its hikes dramatically up to 3.25% today (Figure 1).

Under the current BSP governor Dr. Felipe Medalla, the BSP had few alternatives but to continue big rate increases in the September meeting. With its fifth hike since the onset of the hiking cycle in May, it raised the rate by another 50 percentage points to 4.25%. In cumulative terms, that’s 225 points in barely four months (Figure 2).

Risks downplayed, again and again   

Despite multiple red flags since summer 2021, the rate hikes’ net effects continue to be underestimated. Last January, I warned that US inflation is the global risk of 2022 (TMT, Jan 17, 2022). Until then, the Federal Reserve had largely ignored soaring inflation. Due to the belated response, I expected the consequent risks to penalize the ailing global recovery.

In February, after the disastrous failure of international diplomacy over Ukraine, I cautioned that global recovery is fading and the world economy must cope with the risk of stagflationary recession (TMT, Feb. 28, 2022).

In the first week of March, I predicted that the unwarranted war in Ukraine would “severely penalize Ukraine, Russia, the US and the NATO, Europe, developing countries and the global economy” which would compound the threats of energy and food inflation (The World Financial Review, Mar. 9, 2022).

Since the onset of 2020, the Fed has made two cardinal mistakes. Ignoring the WHO’s warnings about the international spread of the Covid-19, it began to cut rates only belatedly in March 2020. The second mistake ensued after mid-year 2021, when inflation started to climb rapidly. Instead of a timely response, the Fed chairman Jerome Powell downplayed the threat of soaring prices calling them “transitionary.”

The stunning complacency proved costly. By March 2022, US inflation soared to 8.5%; a 41-year high. And it remains around 8.3%.

The Fed’s rampage toward 5% 

If the Fed’s monetary pain wasn’t enough, the White House’s foreign policy has contributed to the runaway inflation and elevated uncertainty. A benign scenario in the Ukrainian crisis would have required rapid, proactive diplomacy. But that hasn’t been a priority in the hybrid proxy war. As US defense secretary Lloyd Austin acknowledged in late April: “We want to see Russia weakened.”

The net effect has been the lethal mix of a global energy crisis and what the UN Secretary-General Antonio Guterres has called the “meltdown of the global food system.” Meanwhile, aggressive rate hikes continue to push the US, the UK, and the Europe toward a stagflationary recession.

In its September meeting, the Fed not only voted for a 75 percentage-point rate hike, up to 3.25%, but it amplified its aggressive ‘dot-plot’ projection. If US economy can handle it, world economy doesn’t plunge and geopolitics doesn’t fall apart, the Fed seems to be preparing another 75-point hike in its early November meeting, followed by still another 50 points hike as a Christmas gift. That would take the year-end rate to 4.5%.

For all practical purposes, Powell and his team seems to be aiming at 5% by early 2023, assuming the US jobs rate remains tolerable in Washington. Nonetheless, such rate goals may require 1-2 million unemployed in America.

Prepare for a tumultuous fall

As in the 1980s, this rampage could cause lost years, even lost decades in the Global South. The difference is that, unlike four decades ago, today’s international environment is far more dire.

As fiscal and monetary policies are being exhausted in the West, new rounds of debt-taking will intensify. That will further amplify inflation, destabilizing exchange markets, depreciating weaker currencies and causing hikes that will hit hardest the shrinking middle class and working people in the West; and even more severely the emerging and developing economies.

On Friday, the Philippine peso sank to a record-low relative to the US dollar. At the same time, headline inflation amounted to 6.3% year-to-year in August, while core inflation inched to 4.6%. The increase in public transportation fares will ensure more of the same starting in early October.

The Philippine central bank is committed to bring headline inflation down to 2 to 4 percent range. However, given the Fed’s expected rate hikes in November and December, BSP will have few alternatives but to follow up with new rate hikes in both cases, which in turn will cause more currency and fiscal pain, among other things.

The worse is still ahead.

This means that global hotel chains can inaugurate hotels in Hengqin and boost tourism development.

Artyzen Hospitality Group has already announced plans to open its first Hengqin hotel project in 2023. And MGM China is also developing a non-gaming project on Hengqin Island. Moreover, the Chimelong International Ocean Tourist resort developed by the Lai Sun Group is transforming the island into a major domestic tourism attraction.

Naturally, the development of the island into a tourist hotspot has attracted comparisons with Hainan, which in a short period has become China’s preferred tourist hotspot. But it’s not only the juxtaposition of Hainan and Hengqin that attracts interest. In fact, Hengqin Island is also contrasted to Macao and Hong Kong. Although Macao is identified as a major gambling destination, Hong Kong is a global financial center, and Hainan has become a duty free paradise that attracts domestic consumers, China has envisioned an independent identity for Hengqin. Thus far, it seems as the government is focusing on different fronts: building a strong manufacturing sector, securing prime tourism investment and finance, and attracting duty-free and travel retailers. Just recently, Zhuhai Duty Free Group and Lai Sun Group have signed a deal to cooperate in Hengqin. In accordance with the agreement, Zhuhai Duty Free Group will open duty-free outlets in Novotown.

While economic diversification can create a thriving local economy, it would be interesting to see whether China plans to replicate the Hong Kong, Macao or Hainan model for the island. There’s no doubt that the initial response to integrating Hengqin in the Greater Bay Area has been seen favorably by the local business community. Not only that, but Global Times reports that in 2021, A-share companies with operations in Hengqin experienced growth during the morning trading session after China announced plans to establish a cooperation zone there. Nevertheless since then, things have calmed down and most investors want to understand the long-term strategy for the island. Does Beijing want to build a new Hainan, Shenzhen or Hong Kong?

Teo Rojas, General Manager at Brandon Brand Services Co., Ltd told The World Financial Review that because of “new policies and incentive plans, Hengqin Island will be significantly important for the development” of the region. However, Rojas emphasizes that because of the existing financial structures in the former British colony, Hengqin won’t replace Kong Kong soon.

To be fair, it’s difficult to imagine that Beijing even intends to replicate the Hong Kong model given that China is aware of the city’s distinct market advantages, which include a strong financial regulatory environment and the presence of the Hong Kong stock exchange. Just recently, the South China Morning Post reported that Hong Kong is exploring the possibility of creating a Nasdaq-style board or relaxing existing Main Board listing requirements in order to attract major tech companies. With this development model out of the picture, the next best alternative would be to invest in the service sector and transform Hengqin into a major tourist destination and free trade hub, like Hainan. Ultimately, China’s emphasis on economic diversification will ensure that Hengqin won’t follow into Macao’s footsteps and become a sector-dependent economy, but that doesn’t guarantee that all efforts to build resilience will succeed.

Graphic Design is the use of graphics, typography, graphs, and images to communicate an idea. Graphic designers can work on both print projects and digital projects. Unlike Web Design, Graphic Design only concerns the creation of graphics for use on websites or in print. Graphic Designers do not do any programming.

Web Design, just like Graphic Design, is the creation of graphics, typography, graphs, and images to communicate an idea. However, Web Design only concerns websites, not print. Web Designers are responsible for creating websites that not only look good but load quickly. Thus, Web Designers face certain restrictions that Graphic Designers do not. For example, they need to take into account things such as file size, image resolution, etc.

They also have to take their designs and turn them into a working website, which involves programming. Web Designers will need to have a good working knowledge of HTML, CSS, and possibly other programming languages such as JavaScript, PHP, and so on.

Also, you have to take into account that websites are a more dynamic medium, unlike print mediums. There are specialized designers called UX (User Experience) Designers, who specialize in who the website feels to use, and UI (User Interface) Designers, who specialize in how the website is laid out and its overall style. These are both very important because users of a website must interact with it, as opposed to simply reading a newspaper. While there are designers who specialize specifically in these fields, a good Web Designer should also have a bit of knowledge about both, so that they can use this knowledge when drafting a website.

Why This Difference is Important

Many people don’t really know the difference between these two professions. Thus, sometimes a web project will hire a Graphic designer, expecting them to know how to do things only a Web Designer would know how to do. Also, if you’re interested in creating eye-catching images that communicate your idea effectively, but don’t need to worry about how your final project will look on the web, then a more artistic Graphic Designer would be a better choice.

Of course, it’s also important for those trying to decide on a career path. Both professions use different skills, with Graphic Design focusing more on artistic skills, and Web Design having an emphasis on programming and knowledge of the web, although there is quite a bit of overlap in both fields.
