How to Improve IMF Programs: Learning Some Hard Lessons

The Current Context  

Recent International Monetary Fund statements have indicated that times are difficult due to burgeoning fiscal deficits, geo-political fragmentation, and the abrupt rise in global interest rates.1 Nowhere are these challenges causing more consternation than in Emerging Market Economies. Recent debt episodes in Sri Lanka, Ghana, and Ethiopia highlight this, and the IMF has identified as many as 40 countries facing high chances of debt distress going forward. The World Bank echoes these views in its own analysis.2 Nowhere are the financing challenges more acute than in Sub-Saharan Africa. Yet the stance of the IMF has essentially remained unchanged, resulting in a raft of repeater programs. Pakistan is now on its 26th IMF program since independence, and Ghana and Argentina trail only slightly behind. Something is radically wrong and in need of reform. 

Recent Events Highlight the Problem 

Kenya, one of the major success stories in Africa, was recently in the news with violent protests opposing fiscal reforms. The ostensible cause was a new fiscal program supported by the IMF that would have raised several taxes, while curtailing government spending. Government was caught between a rock and a hard place inasmuch as almost 60 percent of fiscal revenue is used to service debt, leaving little for needed social and infrastructure spending.   

Total public indebtedness of $82 billion, evenly divided between national and international obligations, is a drag on the economy. Recent Eurobond refinancing of $2b. at rates above 10% adds to debt sustainability concerns. Currently, external debt service constitutes 5% of GDP, equal to Kenya’s growth rate. Ignoring exchange rates, it can be said that all of Kenya’s economic growth is going to pay its external creditors, including the IMF.  

What was learned from the IMF’s failed programs in Greece, and more recently in Argentina, is that debt must be put on a sustainable footing. We unfortunately see wishful thinking in the Fund’s assurances that “Kenya’s public debt is assessed to be sustainable but subject to high risk of distress.”3 One clear lesson from both Greece in 2010 and Argentina in 2020 is that delaying debt reprofiling is a major mistake as it continues to sap economic resources and delays recovery. 

A second error is to expect massive fiscal reversals to happen quickly, especially when economies are stressed. In light of events, Kenya found it necessary to pull back its fiscal program which aimed to raise the tax take from a low 15% of GDP to an eventual 25%. Again, the case of Greece is instructive. Large tax increases to fix fiscal positions are rare, yet they still dominate the advice of many IMF programs. 

Is there an escape path for Kenya? The first task is to realize that the Fund’s proposed approach of “growth-friendly fiscal consolidation to preserve debt sustainability” is unlikely to work without significant revisions.4 Second, there is need for greater realism, beginning with the recognition that the amount of Fund financing on the table is insufficient to deal with the magnitude of the debt servicing challenge. The debt stock, both internal and external, needs reduction to restore any semblance of debt sustainability. A reasonable target for the debt service to tax ratio is perhaps 30%, implying a halving of current obligations.  

How can this be achieved? The IMF could engage in some maturity transformation on Kenya’s debt, not debt relief, but rather a stretching out of repayments, perhaps using a new role for SDRs. This would likely need to be complemented by domestic debt transformation, as was done in Ghana, and this might trigger Chinese debt reprofiling. In parallel, the IMF should provide a more realistic set of tax proposals, while the World Bank should focus on the efficiency of government spending. Most of all, a dose of realism, informed by previous debt experiences, can help improve chances of success of IMF programs and reforms in Kenya.  

Additional Lessons from Ghana and Ethiopia 

Recently, Ghana also had to request IMF support to stave off default and promote an orderly restructuring of its debt. Two complications made its debt situation harder to solve. The first was the sizeable amount of debt owed to China. The basic rule for debt rescheduling is that all creditors must be treated equally, hence the problem surrounding Chinese debt, some with terms undisclosed. The second problem was the demand by external creditors that Ghanian domestic banks also engage in similar rescheduling. While perhaps reasonable, the consequence is that local banks have severely reduced ability to lend to local firms, hampering economic growth prospects.  

Ethiopia was also recently in the news as it essentially exhausted its international reserves and was forced to abandon its exchange rate in favor of a depreciated floating rate. That program is also based on highly questionable assumptions concerning the adjustment path for the country, including a doubling of exports and halving of inflation in the coming year.5

Why is this another example of the IMF’s lack of realism in adjustment programs? If countries are being forced to curtail fiscal spending (and possibly raise tax revenue), while at the same time repaying internal and external debts, what will be the sources of economic growth? With consumption cut and investment reduced, the only growth-driver remaining might be expanded exports. But without credit, with higher import costs due to depreciating currencies, boosting GDP may be a herculean task. The likeliest result may well be higher debt service to GDP ratios, despite tough adjustment programs.  

What Next?  

The IMF has been in recent years be more concerned about delving into new areas, such as infrastructure, inequality, gender, and climate issues, while its basic functions of surveillance, balance of payments relief, and economic policy advice have weakened.6 Many IMF programs are dominated by overly optimistic growth assumptions and questionable risk analysis. The net result may be a good deal of pain, but insufficient gain for debt-ridden economies. To be fair, many have long-standing problems associated with costly state enterprises, unwise borrowing from lenient capital markets, poor tax collection, inefficient public spending and governance concerns. Yet many of these necessary reforms are overlooked in zealous efforts to deal mostly with fiscal issues and stricter monetary control to limit inflation. Efforts to move the real economy forward are often neglected, resulting in programs that face a high probability of failure. Learning from past failures should prod the IMF to design more realistic and longer-lasting policy packages.

Cross-Sector Collaboration Is the Unity We Need Now

The world is a complex place. Should finding solutions to its equally complex problems be a matter for governments, for the private sector, or for philanthropy? Well done if you answered “All of the above”. Caroline Suozzi makes the case.

The world’s toughest challenges — climate, health and healthcare, inequity, education — are escalating at an exponential rate that is hard to ignore. The sweeping effects of these problems have and will permeate every aspect of our society. So, as it becomes increasingly evident that no single sector possesses all the answers or resources, why do we think that complex problems don’t require comprehensive collaboration?

Institutions that neglect to step beyond isolated efforts will exist on the margins of transformation. Now, more than ever, governments and philanthropies must leverage their collective expertise, unique perspectives, and individual talents and capabilities to support meaningful change.

The Nigeria Customs Service recently told the international foundation Wildlife Justice Commission (WJC) that the project “showed them a gold mine of information they just weren’t using before” that resulted in recovering 18 tons of illicitly trafficked wildlife products. The key to success? Cell phones. For this project, WJC put an emphasis on intelligence analysis, which includes taking the cell phones of key offenders when they’re arrested to bring down entire networks instead of just one individual. Though the data shared with the Nigeria Customs Service was deemed a gold mine”, the proof of this successful collaboration between a government agency and a foundation is equally valuable for its catalytic impact in preventing future wildlife crime.

WJC has become a driving force in dismantling illicit operations and holding perpetrators accountable. Through strategic interventions and persuasive advocacy, WJC not only tackles the immediate threats to biodiversity but also advocates for systemic change on a global scale. Instead of deploying short-term solutions, the organisation has adopted a systemic approach to instigating enduring change. Their goal, as outlined by Executive Director Olivia Swaak-Goldman, is “building the capability and political will for governments to address wildlife crime as serious organised crime”, thereby “driving wildlife criminals out of the shadows and bringing an end to their multibillion-dollar dirty business.”

WJC’s strategy to achieve this goal includes showing governments why they should get involved in the fight against wildlife crime in the first place and a roadmap to success. As Swaak-Goldman aptly puts it, “Once governments get involved, eventually they can solve these problems on their own.” This involves demonstrating small victories early on, to prove that the fight is winnable, spurring politicians into action, as “success breeds success.”

A key component of WJC’s approach is underlining the intersectionality of wildlife crime, understanding that its implications extend far beyond conservation and environmental harm. This intersectionality is the same that permeates any deeply entrenched system.

  • Tackling wildlife crime is crucial for crime, security, and stability. Swaak-Goldman asserts that the focus shouldn’t be only on the poachers but also on the kingpins controlling the operations. These individuals often have ties to human and drug trafficking, making this a broader issue of serious organised crime. She notes, “Many of those who are linked to wildlife crime are linked to human and drug trafficking as well.”
  • Biodiversity is directly at stake. According to Swaak-Goldman, “vulnerable species are being trafficked to the point of extinction, and our oceans are just being plundered.” For example, every 15 minutes an elephant is killed for its ivory.1
  • Effects on climate change are significant. The destruction of forests and marine ecosystems contributes to climate change, exacerbating an already dire global situation. Illegal fishing and fisheries crime especially pose a serious threat to ocean health, while illegal logging destroys habitats and poses other threats to the ecosystem.
  • Public health is deeply intertwined with wildlife crime. With three-quarters of emerging infectious diseases being zoonotic, the increase in wildlife crime leads to species coming into contact that would not otherwise, increasing the potential for disease transmission from animals to people. One example of the dire consequences that these zoonotic diseases can have is, of course, SARS-CoV-2, otherwise known as COVID.
  • Wildlife crime poses substantial threats to economic stability. A 2019 study by the World Bank2 found that wildlife crime could cost economies between $1 to $2 trillion in lost taxes and revenue. The study also estimates that countries forego approximately “$7-12 billion each year in potential fiscal revenue that aren’t collected due to illegal logging, fishing, and in case instances, wildlife trade”, which significantly hinders economic growth in those areas.

If philanthropy wants to address any of these issues, or any of the converging, escalating challenges that have existed for thousands of years, it cannot act in a vacuum. Cross-sector collaboration is key to change in addressing any major global challenges. In a recent book on Reimagined Philanthropy3, Rockefeller Philanthropy Advisors dives deep into how collaboration between governments and philanthropies leverages collective expertise, resources, and perspectives, making it a strategic tool for navigating and driving meaningful change within complex systems. It says, “by working hand-in-hand with government entities, donors can shape regulations and legislation to address critical social issues, contributing to lasting transformations.” To be clear, collaboration entails taking the time to truly listen to governments and the people of local communities to develop the solutions that will truly solve the problems that people face, instead of imposing an untested approach.

If philanthropy wants to address any of these issues, or any of the converging, escalating challenges that have existed for thousands of years, it cannot act in a vacuum. Cross-sector collaboration is key to change in addressing any major global challenges.

In this spirit, philanthropy shines when it fills the gaps where government and the private sector cannot, to fulfil a public need. A recent example of this happened in New York, where Parks Department-funded swimming lessons are were cut by Mayor Eric Adams. Two City Council members, including the bill’s sponsor, Julie Menin, worked with Jonathan D. Gray, a co-founder of the Gray Foundation, to keep the free swimming lessons programme alive. In an article in The New York Times4, Menin said, “This is a real equity issue, since many low-income communities and communities of colour don’t have access to free pools and swim lessons.” The Times reported that the swimming lessons were “part of a broader effort to prevent children from drowning and to address racial disparities in learning to swim”. While it may seem like a simple fix, this was a major win and a key example of government and philanthropy working to fill a direct need in the community by acting in genuine partnership.

These complex issues can sometimes feel overwhelming and impossible to solve—because no institution or sector can solve them alone. Letʼs start to heal long-standing wounds by working together across different areas and actually making a positive impact in the communities that need it the most.

As China is fueling global growth prospects, the real risk haunting the international economy is protectionism, sanctions and geopolitics – increasingly disguised by disinformation in the West.

The ongoing year marks the 75th anniversary of the founding of the People’s Republic of China. On September 21, 1949 Mao Zedong announced to the nation that “the Chinese people have stood up… Ours will no longer be a nation subject to insult and humiliation.” It was followed by a mass celebration in Tiananmen Square on October 1, which is celebrated in the mainland during the ongoing week.

In Washington, neoconservatives would like to reverse these 75 years of history, however. These efforts are likely to significantly accelerate after the US election. The first signs – disinformation wars setting the stage to economic instability and geopolitical turmoil – are intensifying.

Billions of dollars into propaganda

In 2023, international pundits first declared Chinese economy a global inflation threat, then a global deflation threat. And when these trajectories proved flawed, China was declared collapsed, oddly amid its recovery.

More recently, early in September, the international news agency Bloomberg predicted that “deflation stalking China since last year is now showing signs of spiraling.” A week later, the agency’s China editor Philip Glamann warned that “worries about falling prices and the threat they pose to the world’s second biggest economy are reaching a crescendo.” The essay featured a photo of a gray Shanghai with just two people; a bit like Newsweek’s fake report over a year ago that claimed Shanghai had collapsed.

Intended or not, such reports distort economic realities by amplifying the risks of the Chinese economy beyond recognition. On Friday, ironically, China stocks closed out their best week since 2008 as the country’s central bank cut its reserve requirement for banks as part of the stimulus measures announced to boost property and financial markets.

Chinese economic challenges are real but manageable. It is the billions of dollars wasted in disinformation and hundreds of billions of dollars misused in efforts at military interventions in the United States that now pose a real and tangible threat to the global economy.

In early summer, Reuters found that, at the height of the Covid-19 pandemic, the US military had launched a secret campaign to discredit China’s Sinovac inoculation in the Philippines and several other countries in Southeast Asia, Central Asia and the Middle East. But Pentagon’s military psy-ops are just a part of the huge influence machine.

In early September, the U.S. House passed a bipartisan $1.6 billion for the State Department and USAID over the next five years, to deliver anti-China propaganda globally. That massive spend is about twice the annual operating expenditure of CNN – all of which will be used for the sole purpose of lies about China.

Genocidal “China collapse” ideologues

The ultimate goal seems to be to destabilize the Chinese economy. The most consistent oracle of the “China collapse” theory has been Gordon Chang, the darling of Washington and Fox News, who – strangely enough – has repeated his thesis since 2001. In a recent Fox interview with Maria Bartiromo, he declared – surprise, surprise – that “China is falling apart.”

Chang serves in the Gatestone Institute, notorious for its Islamophobic disinformation campaigns and far-right policies. It is funded by Rebecca Mercer of the Mercer billionaire dynasty that in 2016 financed the Brexit campaigns in the UK and Trump’s campaigns in the US. The ensuing trade policies led to aggressive protectionism and geopolitics that have fostered the worst geoeconomic fragmentation since the rise of Nazism in the 1930s and stagflation in the 1970s.

At Gatestone, Chang has pushed the idea that Taiwan should launch a missile attack on the Three Gorges Dam and drown the downstream population, to signal that they are “prepared to take Chinese lives in the hundreds of millions.”

It is not a chance event the escalation is taking place now. China has a central role in the rise of the Global South that seeks peace and development, not friction and war. If China is destabilized, the rise of the Global South will take a severe hit.

China’s rise driving the Global South

After centuries of colonialism and half a century of Cold War, the economic gap between the countries of the West and the Global South only increased in the postwar era, due to the inherently unequal exchange. What has changed this equation over the past two decades is the rise of China.

In 1949, China accounted barely 4% of the global economy. Following the reform and opening-up policies, the figure has almost quintupled to 19% of the world GDP today. The implications are world-historical.

Until the 1990s, the developing world was dependent mainly on the West. By 2007, the large emerging economies, spearheaded by China, fueled global growth, while the West began to stagnate. In the process, the growth impact of China on low- and middle-income economies has soared.

These trends have dramatically accelerated Chinese investment abroad since the launch of the Belt and Road Initiative (BRI) in 2013, the rise of the new complementary development institutions like Asian Infrastructure Investment Bank (AIIB) and the New Development Bank (NDB), thereby boosting modernization in many emerging and developing economies.

In this way, China is pulling along many of the world’s middle- and smaller-size economies in its train. However, today this great project is threatened.

The real global risks        

Through much of the ongoing year, trade has driven China’s economic growth fueling the rebound of the Caixin manufacturing PMI. Unsurprisingly, the two fastest-growing export categories – electronics and electric vehicles – have been targeted by Washington and Brussels. Yet, the net effect has been curious. The Chinese automaker BYD’s lowest-priced model in the U.S. would still be the cheapest in the market, even with a 100% tariff.

In the second quarter of the year, Western governments blacklisted a record 198 Chinese entities. Looking ahead, as research group Rhodium cautions, “sanctions are likely to remain a key risk for global investors as scrutiny of Chinese companies expands into new areas.”

Effectively, U.S. policies aim at reducing imports and bolstering domestic production marked by the expansion of “Buy American” provisions. As new research shows, this has resulted in the “increasing cost of buying American.” Ordinary Americans pay the bill for their governments’ tariff and sanctions wars. And so may the Europeans soon. It is not a chance event that trade wars against China have gone hand in hand with high inflation in the West.

Before the trade wars of the Trump administration, China replaced the US as the engine of the world economy. Over the past decade, China has contributed 31% to global growth, more than three times the US share. In the next 5 years, China’s contribution could still prove greater than that of all G7 economies combined.

In the foreseeable future, the greatest threat to global recovery is not China, but the poisonous mix of protectionism, sanctions and geopolitics in the West. It relies neither on international law nor international consensus, but on brute force. Worse, now it threatens to undermine the rise of the Global South.

In recent times, the impact of global financial developments on the Turkish economy has been intensely felt. While major central banks such as the European Central Bank (ECB) and the Federal Reserve (FED) are adjusting their interest rate policies, expectations for the Turkish exchange rate and inflation are driven by different dynamics. In this context, not only global developments but also Turkey’s internal dynamics and structural problems must be considered. 

This article evaluates the current and future pressures on the exchange rate from a general economic perspective and highlights potential risks in the economy. 

General Perspective: Inflation, Exchange Rate, and Capital Movements in Turkey 

Recent developments in the Turkish economy show that inflation and the exchange rate are on a consistent upward trend. The low-income elasticity of many products indicates that demand does not decrease as inflation rises. This phenomenon continues to fuel the inflationary cycle in Turkey, where prices rise, demand remains steady, and as a result, the exchange rate keeps increasing. 

Historical examples of such situations can be observed in countries like Brazil (1980s-early1990s), Argentina (Late 1980s) and Venezuela (Mid-2010s), where similar inflationary spirals led to uncontrollable exchange rate increases, causing severe damage to their economies. Turkey is currently at the cusp of experiencing a similar cycle. 

Given the current economic data, the Central Bank’s efforts to intervene in the exchange rate will not be sustainable for long. With limited foreign exchange reserves, it is not possible to maintain prolonged pressure on the exchange rate through reserves. Although the average exchange rate expectation for the end of 2025 is around 42 TRY, reliable market data providers estimate it to rise to 52 TRY. Even though Turkey’s CDS (Credit Default Swap) rates remain low, upward revisions in exchange rate expectations are noteworthy. 

When examining Turkey’s growth expectations, the Medium-Term Program (MTP) targets a 4% growth rate for 2025. However, this target seems unrealistic given the current growth figures. While growth was recorded at 5.3% in the first quarter of 2024 ,it dropped to 2.5% in the second quarter, indicating a potential for negative growth. With these trends, it is clear that inflationary policies will continue, as they are essential for sustaining growth. 

The stagnation in industrial production, combined with ongoing capital outflows, indicates that the Turkish economy is contracting. The revision of export expectations under the MTP, pulling back the forecast by $13 billion, may be a sign of weakness caused by exchange rate pressures. 

Capital Movements and Their Effects on the Exchange Rate 

Additionally, in the last two months, significant foreign capital outflows have been observed in both the stock market and debt instruments. According to data from the beginning of the summer 2024, nearly $3 billion of foreign capital has exited the market, and this trend appears to be continuing. The withdrawal of foreign investors reduces liquidity in Turkish markets, weakening the protective effect on the TRY. These capital outflows deepen the contraction in financial markets, which in turn increases demand for foreign currency and leads to a rise in the USD’s value against the TRY. This contraction, when measured with market performance, signals a decline in confidence in Turkey’s financial system and further exacerbates upward pressure on the exchange rate. 

Turkey and the Exchange Rate in Light of Economic Theories 

To fully grasp the current dynamics of Turkey’s exchange rate, it is helpful to look at some fundamental economic theories. These theories provide a deeper understanding of the structural challenges and exchange rate expectations in the country. 

Inflation Expectations; Over the past three years, high inflation expectations and political uncertainty have increased the risk of the TRY depreciating. Even if U.S. interest rates fall, the high inflation expectations and uncertainty in Turkey weaken confidence in the TRY, increasing demand for foreign currency and driving up the exchange rate. Periodic increases in Turkey’s risk premium, as reflected in CDS rates, continue to put upward pressure on the exchange rate. 

Mundell-Fleming Model; This model suggests that a decrease in U.S. interest rates could encourage capital inflows into developing economies. However, in a country like Turkey, where political uncertainty and high interest rates persist, these inflows may remain limited. While strict monetary policies aim to curb outflows, capital flight remains a risk. Policies aimed at suppressing the exchange rate can fuel domestic demand, potentially leading to further upward pressure on the exchange rate. 

Balassa-Samuelson Hypothesis; In developing countries, productivity gains tend to occur more slowly in non-tradable sectors (such as services). In Turkey, the slow productivity growth in non-tradable sectors adds inflationary pressure, which in turn puts pressure on the exchange rate. Even if U.S. 

interest rates decrease, structural issues in Turkey’s economy may continue to drive the exchange rate upwards. The slower productivity growth in the services sector may trigger higher price levels, increasing the demand for foreign currency. 

Real Interest Rates; As long as real interest rates in Turkey remain lower than those in the U.S., demand for foreign currency may surpass demand for the TRY. In a high-inflation environment, low real interest rates make foreign currency more attractive, putting upward pressure on the USD/TRY exchange rate. With discussions of rate cuts resurfacing in Turkey, this could further weaken the TRY and fuel greater demand for foreign currency. 

Conclusion: 2025 Projections and the Exchange Rate 

Inflation and upward pressure on the exchange rate are expected to persist until 2025 in the Turkish economy. The growth target of 4% and the 17,5% inflation expectation stated in the Medium-Term Program appear misaligned with current economic dynamics. Given the ongoing inflationary pressures and rising exchange rates, the USD/TRY rate could exceed 52 by the end of 2025. 

Considering the structural challenges in the Turkish economy, capital outflows, and the pressures on the exchange rate, it is likely that the upward trend in the exchange rate will continue in the coming years. In light of economic theories and current data, Turkey will need to implement more robust and sustainable policies to break this cycle.
